on stage, do they have to pay the original artists some kind of royalty or is it just understood that everyone does covers and they all just let it fly?

I am pretty sure that the organization that covers the event has an agreement to use the music. They are not using the entire song, just excerpts of it.  Same as you had at parties, ballgames and piano bars.

A part of the IFBB or NPC sanction fees are paid to the 'music controlling' agency for the rights to use the music, but I forget the name of that org.
